I Dont have a credit card and i want to buy iphone 4S.
I have heard that one can ge thatt by Paying $500 extra which will be refunded after 12 months.
Can anyone please let me know what will happen to this $500 if the person breaks AT&T 2-year contract within 6-7 months.

Pretty sure it is used to pay off any outstanding balances on the account, monthly reoccurring charges that are unpaid, any late charges or fees that maybe there the balance of the ETF that is on the subsidized phone. Any charges over and above what your deposit balanace is are billed to you to be paid.

Having a credit card is not a requirement.
AT&T, like all cellular carriers, runs a credit check to evaluate an individuals ability to pay their bills on time.
Based on the results of the credit check, you may be required to place a deposit. That deposit may be $100, $500, or more... no one here has any way of knowing.
When signing up for service AT&T will at that time advise what if any deposit is required.
